Your shield wires provide several options. For noise shielding you connect it to GROUND along with chassis of the transformer itself.
DO NOT CONNECT IT TO THE GENERATOR WIRES
This will shield the output from noise coupled between windings by capacitance. This is usually only needed where large servo motors are used and lots of high freq trash is on the powerlines

The inductance of the transformer itself will benefit you by acting as a low pass filter to the line freq harmonics of the generator.

Sorry I am a novice when it comes to the lingo so I should connect S1 to the grounding lug on the input side and connect S2 to the ground lug on the output side? Note the ground wire from the generator is also connected to the input lug.

There's a company that will modify a panel (the one that goes over your breakers) for you to have interlocked breakers. https://www.interlockkit.com/ You can't have the generator feed and utility power on at the same time. It's an approved mod. A mechanical interlock.

To use the generator as a whole house generator, you have to break the neutral/ground bond at the generator. You can't have neutral and ground bonded in two places.

So, standalone and whole house use different wiring schemes. Now, figure out a way to do that safely.

I have something similar to this and I fully understand that I need to turn off the main before backfeeding the house.

The setup I have also only has the neutral and ground bonded at the main panel and they are separated at the sub panel. I just don't get this wiring diagram and what on earth to do with the S1 and S2

You really do not need to worry about them at all. They are not important and just a noise blocking device.
But it would be a good idea to get your installation checked by someone who knows what they are doing. Here in Oz, it is actually illegal to touch your house wiring unless you have a current Electrician's certificate.

If you get it wrong you could burn your house down or electrocute someone. Please be careful!

Funny thing is that my family owns a construction company and I work for a local power utility company in California. So yes I understand the importance of having my worked checked and have done so by liscenced electrician co-workers but not a single one I talked to could tell me what to do with S1 and S2 so I figured I would turn to the collective genius of this forum for help. I know it sounds funny that no one knew but seriously they all said something different and weren't confident in their answers!!!

So I just leave it off completely and not use it? But now I am curious if I wanted to use it how would I hook it up? And my whole point of using this transformer is to block sine wave noise from the generator.

S1 and S2 get connected to earth ground along with the chassis of the transformer if you want to use its noise and spike shielding features. Do not connect a neutral to ground at the transformer.
It is already bonded at your main panel.

Or just leave them open and not connected to anything and you get just a simple isolation transformer.

It has nothing to do with S1 and S2, but it does have to do with the noise and ground loops.

Yes, sub panels need the ground and neutral separate. But the generator bond needs the generator neutral connected to the house ground rod. Not house ground rod to neutral AND the generator neutral and ground connected together.

here's
a discussion about the Electrostatic shied. When grounded, it blocks capacitive coupling between the windings.

Thank you everyone for the Help! I ended up connecting S1 and S2 on the ground lugs on their respective sides and will let everyone know how it turns out once I have it all hooked up!
